You are right: "schlecht" means bad in English.
Example: Der Film ist schlecht. - The movie is bad.
The question "Wie geht es dir?" is a standing expression and
in this case schlecht can take on the meaning of "sick", but not only that.
Above, the most common meaning has been used, but "Mir geht es schlecht" can also mean:
I lost my job. My house burned down. etc.
As for using this in a formal situation: I personally wouldn't even use
this sentence with a good friend just like that, because I might make
my friend feel bad too, but I would certainly never say this to a person
I only know on a professional or formal level. ๐

I thought schlecht meant bad, not sick. Iโve heard people say โnicht schlechtโ meaning not bad. Also shouldnโt this be in the formal form too? I donโt know a soul in Germany and donโt know when I would use the familiar form.

Both questions are correct and it only depends
on who you talk to.
"Wie geht es Ihnen?" is the formal version. "Wie geht es Dir?"
is casual and used with people you usually address with "Du"
(friends and family).

Let me correct one little mistake:
"Vielen Dank! Und Sie? Wie geht es Ihnen ?" should be "Vielen Dank! Und Ihnen? Wie geht es Ihnen?"
In both sentences you need the dative form "Ihnen".
